I agree with MusicGirl624 and I've always thought that the girl was dead...I mean, the song would lose all its nostalgic feeling if she was still alive somewhere.
At the beginning I also thought that the "she" was their daughter....like he was looking at the daughter and she reminded him of her dead mother, and he was telling her "she could be you", she looks like you.
But then he wouldn't refer to a picture, but to a human being.
