The magical lake was actually a place that Zane brought Jagger (his muse) to get away from the world. They lived in the very cabin that Wake finds with his wife. Zane used his muse Jagger to write poetry in Bright Falls until one day "in the waves she drowned" and gone was Barbara Jagger under Cauldron Lake.
Zane eventually realized that he could use the magic of the lake to "write" his muse back to life. However when he revives her she brings the darkness hidden in the lake with her and he "saw his grave mistake". He writes them both into the purgatory under the lake.
The "lady of the light" described in the song is the woman at the end of Alan Wake who helps Alan in his quest. She has been preparing for Alan's arrival to the "Well-lit Room" since Zane wrote the "clicker" into existence for Alan to use. Her name is Cynthia Weaver and she was actually in love with Thomas Zane, and was manipulated by him into keeping Bright Falls safe from the darkness.
