For me this song is about a guy who is in a sexual relationship with a woman who wants nothing more than that with him. He is frustrated that she can't see that they could be good together - "How right it all could be".
The first verse is him waking in the morning beside his lover, and reluctantly having to leave because she doesn't want him to stay. The smoke reference is either a smoking cigarette or a metaphor for the cloudiness and uncertainty he is experiencing.
The second verse shows the signals he is picking up from her and interpreting them as 'she wants to remain romantically distant'.
"And as I watch you leave I stand
Inside my house of straw" - This part of the song underlines his feelings of vulnerability and lack of control in the 'relationship'.
