1) I think of it as this guy being in love with this girl, but he doesn't want to strike out or scare her incase his love is unrequited.
2) They both love each other and it might be a thing where they know it, but don't say it because they don't want to mess up what they have as friends over something that might not work out.
So all in all, the main guy is saying that what he wants with her is just a daydream away. All he has to do is imagine the possibilities, and although it's sort of sad, he seems happy enough with it. He can dream about what they have as something more and never have to worry about stupid fights or the world getting in the way. Such a good song.
