IIRC this is a cover by Magnetic Fields. There it says the line "But I'd be blind if I were blue" as "But I'd be blinded by the blue." Also the line "But we never eally died" is "But we never really died." Well, the song supposedly is about someone the singer knew that died, but I'm not sure who.
It seems pretty obviously addressed to someone who has passed on. A great, lesser-known song by a band that went away all too soon.
